Do I have to update my SQL Server to match the exact version?

The error message states the restore file is from server version 10.50.2500, my local version is 10.00.5512.

Whereabouts can I find a SQL Server update as Windows reports no updates available, although I know there are newer versions.

Yes you do as it's not backward compatible. 10.50 is SQL Server 2008 R2. 10.00 is SQL Server 2008. They are different.

As far as where to get it, depends if you have a license or just want Express. It isn't something you update through Windows Update or the likes. It's a completely separate product.
