Please can any one help me how sql server internally handles errors occurred in stored procedure.

Have you looked up "BEGIN TRY" and BEGIN CATCH" in Books Online?

Within the BEGIN TRY .. BEGIn CATCH you can display various information about the error, such as ERROR_NUMBER() , ERROR_SEVERITY()
